It did it again, I was unable to ping any of the clients when this
happened. Disregard the time stamps the time on the host machine is
inaccurate.
The machine uses a Intel(R) Core(TM) Duo CPU U2500 @ 1.20GHz with
2 GB RAM.

I haven't seen this error triggering for quite some time now. Which
kernel version are you using?
Could you please compile the driver with CONFIG_RT2X00_LIB_DEBUGFS=y and
attach the output of
cat /sys/kernel/debug/ieee80211/phy0/rt2800pci/queue/queue
when the driver runs into this error.
Also, is this an SMP machine?
